My student loan: Original Balance: $95,771.60 Interest Rate: 5.94% Loan Terms: 180 months Minimum Payment: $805.07 My plan was to overpay this by $400/mo until earlier pay off. If I were to do this, I would pay it off in 102 months (with the last payment being $283.60). What if, instead, I put this extra into investments, with an assumed stock rate of return of 7%? -------------------------------------------------------------- CASE A- Pay minimum balance and invest $400/mo for 180 months. Investment Account: $0 initial balance, $400/mo over 15 years with a 7% average interest compounded annually results in $120,619.31. You are taxed on your gains. So say you are taxed at 20%... thus after tax investment balance: $120,619.31 - 0.20($120,619.31 - $400/mo * 180 mo) = $110,895.45 CASE B- Pay $400/mo extra for 102 months, then invest $1,205.07/mo for 78 months. Investment Account: $921.47 initial balance (the difference between monthly payment and the last payment), $1,205.07/mo over 6.5 years with a 7% average interest compounded annually results in $104,825.47. After tax investment balance: $104,825.47 - 0.20($104,825.47 - $1,205.07/mo * 78 mo) = $102,659.47 -------------------------------------------------------------- So I'll be losing out $8k by paying more than the minimum balance! *EDIT*: I used the amortization schedule spreadsheet my loan company gave me to calculate the extra payments and its payoff schedule, and I used the following website for the investment calculator: https://www.investor.gov/additional-resources/free-financial-planning-tools/compound-interest-calculator --- |
